Just on the software side - take a look at Andrew's stickie that lists many of the free ans shareware pieces of software out there. Ranges from soft synths through to sequencers and so on - many of which are as good as the commercial ones available.
Hardware, as Ivan says it would help if you can tell us a bit more. The hardware details as Ivan says and also what you want to record and how ie guitar only, vocals, full band; direct, via mics or do you want to make all the music 'in the box' via the pc and not record any external source at all? Okay, what you need is an audio interface device. For your needs I would suggest Toneport UX1. You can find my review of the device here. I suggest you read the review because it can tell you a lot of info. Because you don't play in a band and no need to record all the stuff simultaneously this is an ideal device. You can still record Mic and instrument multitracked with this one if you need to, and it really comes in handy sometimes too.
So the device is not too expencive, it acts like a sound card too and you will get Gearbox free with it - the guitar modelling software and the device IS upgradeable, so you can download form the net lot of different amps, effect models etc... The other thing that concerns me more is your speakers. Speakers really needs to be good if you wanna work anything. Good speakers are the basis of a system, because they actually play everything from the system. Bad speakers - don't matter how good the system is it will still sound like crap. You get the picture. I suggest that you consider buying better speakers, not necceserily too strong, but quality made with a good sound. I would suggest some entry level studio monitors, because computer speakers are bad for recording purposes. Now monitors can be a little expensive, say 300e for a pair of actives in an entry level price range. You would ask why that expensive, i can buy great computer speakers for 300e. Well, the thing is you can't do that. For 300e there are number of computer speaker sets, but most often those are large 5.1 home theater sets. They just don't manufacture small sized, quality made sets for computers in ANY price range. So consider buyinag a good set of speakers - it means a LOT believe me, lot more than you would imagine. So to sum up, 120e for the TonePort, and some 250e for some cheap studio monitors and you my friend are ready to swim for the first time in the waters of the recording world PS if you don't have enough for the monitor speakers, than quality made monitor headphones (I suggest AKG K141 Studio) are desired.
